What Is VAT?
VAT — Value Added Tax — is a consumption tax applied at each stage of the supply chain, ultimately paid by the end consumer. It is collected by businesses on behalf of the government.
Unlike a simple sales tax (charged only at the point of sale), VAT is applied at every stage of production and distribution. Businesses collect VAT from their customers and reclaim the VAT they paid to their own suppliers — so the tax "cascades" through the chain without compounding.
VAT is used across the EU, UK, Australia, Canada (as GST), and over 160 countries worldwide. The rates vary widely:
- UK: Standard 20%, reduced 5% for some goods
- Germany: 19% standard, 7% reduced

Adding VAT to a Net Price
When you know the price before VAT (the net price) and want to find the total the customer will pay:
Gross Price = Net Price × (1 + VAT Rate / 100)
Example: Product costs $200 net, VAT rate is 20%.
- VAT amount = $200 × 0.20 = $40
- Gross price = $200 + $40 = $240
Removing VAT from a Gross Price
When you know the price including VAT and want to find the net price (also called reverse VAT or VAT extraction):
Net Price = Gross Price / (1 + VAT Rate / 100) VAT Amount = Gross Price − Net Price
Example: Receipt shows $240 inclusive of 20% VAT.
- Net price = $240 / 1.20 = $200
- VAT amount = $240 − $200 = $40
A common mistake is to simply multiply the gross price by the VAT rate — this gives you the wrong answer. The correct method divides first.
